Reduces physical damage only. Damage reduction from equalizer is applied after all other damage reduction. The amount of physical damage reduction is linearly proportional to the damage taken:

The damage reduction is calculated by using a formula, which takes into consideration both the automaton's max HP and how much damage the puppet has taken in one shot after all other damage reduction is applied.
